Costs are higher, efficiency is lower, and profit margins have narrowed. How do you find out exactly where things went wrong? This is precisely what variance analysis is designed to answer. In standard costing, variance analysis is the structured process of comparing predetermined standard costs against the actual costs incurred – and then breaking down those differences to identify their root causes. It is one of the most powerful tools in cost management, turning raw financial data into actionable insights.

What is variance analysis?

At its core, variance analysis is the process of analyzing differences between standard costs and actual costs to identify the causes of deviations. As Corporate Finance Institute explains, when standard costs are compared to actual performance numbers, the resulting differences – called variances – are computed for both the price and quantity of materials, labor, and variable overhead and then reported to management. These variances serve as diagnostic signals: a favorable variance means actual costs were lower than standard, while an unfavorable variance means actual costs exceeded the standard. Steps to perform variance analysis

Performing variance analysis is a structured, repeatable process. It follows a clear sequence of steps that moves from setting benchmarks to calculating gaps to investigating causes.

Step 1: Establish standard costs

The first step is to set the standard costs – the benchmarks against which actual performance will be measured. When a pattern of unfavorable variances persists in a specific area – say, material usage – it signals a systemic issue that may require process redesign, supplier changes, or equipment upgrades. Favorable variances, too, carry useful information: if a particular process consistently outperforms standard, understanding why can help replicate that efficiency elsewhere. Used consistently and interpreted carefully, variance analysis transforms standard costing from a bookkeeping exercise into a genuine driver of operational improvement and profitability.
