When a construction company wins a contract to build a highway or a shipbuilding firm takes on an order for a new vessel, the financial complexity of managing that project is enormous. Costs accumulate over months or even years, payments arrive in installments, and dozens of cost categories need careful tracking. This is exactly where contract costing comes in – a specialized accounting method designed to bring financial clarity and control to large-scale, long-duration projects.

What is contract costing?

Contract costing is an accounting method used to track all expenses related to a specific contract. It is especially relevant in industries like construction, shipbuilding, and engineering, where every cost must be accurately accounted for over an extended period. Unlike standard product costing – where you track costs per unit on a production line – contract costing treats each individual project as a separate financial entity with its own accounts, budget, and profitability record.

The core purpose is straightforward: determine the total cost of a contract, assess whether it is profitable, justify billing to the client, and support informed decisions throughout the project lifecycle. This makes it an essential financial management tool for any business that wins large, one-of-a-kind contracts.

Industries where contract costing is used

Contract costing is widely applied across several project-based industries. Construction is the most prominent, covering everything from residential buildings and commercial complexes to bridges and infrastructure projects. Shipbuilding firms use it to manage the costs of building vessels over multi-year production cycles. Heavy engineering projects – such as the installation of industrial plants or power stations – also rely on contract costing. In each of these sectors, projects are unique, large in scale, and executed at specific sites rather than within a standardized factory environment.

Key features of contract costing

Each contract is a separate cost unit

The most fundamental feature of contract costing is that every contract is identified with a unique number or name, and costs are accumulated for it independently. A contractor building a shopping mall and simultaneously constructing a bridge maintains entirely separate financial records for each. This separation allows for precise profitability analysis and prevents costs from one project bleeding into another.

Work is performed at the contract site

Unlike factory-based production, contract work is carried out at the client’s site or a designated project location. This means material deliveries, labor deployment, and equipment usage all happen away from the contractor’s main premises. Site-based execution enables better quality control and direct client interaction, but it also requires careful on-site cost tracking since expenses are incurred in a location removed from the central accounting function.

Dominance of direct costs

In contract costing, direct costs – materials, labor, and directly attributable expenses – form the bulk of total project costs. This makes cost tracking more straightforward than in manufacturing, where indirect costs and overheads often represent a much larger proportion. Indirect costs such as administrative salaries, general supervision, and shared equipment maintenance do exist, but they are proportionally smaller and are apportioned to contracts using reasonable bases like labor hours or a percentage of direct costs.

Long duration spanning multiple accounting periods

Most contracts covered by this method extend over several months or even years. This creates a need to value work-in-progress (WIP) at the end of each accounting period so that interim financial statements remain accurate. A Work-in-Progress (WIP) schedule is commonly used in practice to track costs incurred to date, compare them against the estimated total, and determine what portion of revenue can be recognized in the current period.

Progress billing and payment installments

Clients do not pay the full contract price upfront. Instead, payments are made in installments based on the percentage of work completed or specific project milestones reached. Milestone-based billing ties invoicing to project benchmarks – for example, billing 25% after completing the foundation, another 25% after framing, and so on. This approach maintains steady cash flow for the contractor throughout the project without requiring full completion before any funds are received.

Retention money and escalation clauses

Contracts typically include two protective financial mechanisms. Retention money refers to a portion of the contract value that the client withholds until the project is fully completed and accepted – acting as a financial safeguard against defects or incomplete work. Escalation clauses allow the contract price to be adjusted upward if the costs of materials or labor increase beyond expected levels during the project. Both features help manage the financial risk inherent in long-term commitments where costs can fluctuate significantly.

How costs are recorded and tracked

The accounting process in contract costing follows a clear sequence. A contract account is opened for each project, with all costs debited to it as they are incurred and revenue credited as it is earned. Throughout the contract’s duration, all allocated costs are closely recorded, typically through a separate cost ledger or a project management system that allows for real-time monitoring against the initial budget. Site managers often maintain daily cost sheets covering labor hours, materials consumed, and equipment usage. Every time materials move from inventory to a specific contract, proper documentation ensures accurate cost allocation.

Revenue and profit recognition

One of the most technically significant aspects of contract costing is determining when to recognize profit. Since contracts span multiple reporting periods, waiting until a project is fully complete to record any profit would distort financial results significantly. The widely used solution is the percentage of completion method.

The percentage of completion method

Under this approach, revenue and expenses are recognized proportionally as a project advances, rather than only when the project is finished. The most common formula used is the cost-to-cost method:

Percentage complete = Costs incurred to date รท Total estimated project costs

The resulting percentage is then multiplied by the total contract revenue to determine how much revenue can be recognized in the current period. For example, if a company is building a bridge under a contract worth $1,000,000, with estimated total costs of $800,000, and has incurred $400,000 so far, the project is 50% complete. The company can therefore recognize $500,000 in revenue for that period. This method provides stakeholders with a more realistic view of financial performance, reducing the risk of large swings in reported earnings from one period to the next.

Under Generally Accepted Accounting Principles (GAAP) and IFRS 15, the percentage of completion method is the preferred standard for long-term contracts, provided that the outcome of the project can be reasonably estimated.

Recognizing profit cautiously

Not all profit is recognized freely. Contractors tend to be conservative early in a project, recognizing profit only when completion has reached a level that justifies confidence in the outcome. If a contract appears likely to result in a loss, that anticipated loss must be recognized in full immediately – a principle that ensures financial statements do not overstate the company’s profitability.

Direct vs. indirect costs in a contract

Understanding which costs fall into which category is critical for accurate contract costing. Direct costs are those that can be specifically and exclusively attributed to a contract. These include raw materials delivered to the site, wages of workers and supervisors directly employed on the project, hire charges for plant and machinery used at the site, and subcontractor fees. Indirect costs (overheads) are those that benefit multiple contracts and must be apportioned – for example, the salary of a project manager overseeing two contracts simultaneously must be divided between them based on time spent or contract value.

Contract costing vs. job costing

Contract costing is often described as a form of job costing, and the two share the same basic principle: assign costs to individual projects rather than averaging them across production. However, there are important differences. Contract costing deals with significantly larger and longer projects than typical job costing scenarios. Job costing is generally used for shorter-duration work completed within a single accounting period, whereas contract costing spans multiple periods, involves complex revenue recognition rules, and includes features like retention money and progress billing that are not typically part of job costing.

Advantages of contract costing

The method offers several concrete benefits for project-based businesses. Detailed cost tracking on a contract-by-contract basis allows managers to identify cost overruns early and take corrective action before losses escalate. Progress billing improves cash flow, ensuring that contractors are not financing the entire project from their own resources. Accurate historical cost data from completed contracts supports more competitive and reliable bidding on future projects. And the structured approach to revenue recognition provides investors and lenders with a transparent, realistic picture of the company’s financial health at any point during an ongoing project.

Challenges to be aware of

Contract costing is not without difficulties. Cost issues in construction commonly arise from change orders – modifications requested by the client that alter the project scope and require careful re-estimation and documentation. Inaccurate initial cost estimates can lead to significant revenue misstatements under the percentage of completion method, since the entire revenue recognition calculation depends on how well the total cost is forecast. Distinguishing direct from indirect costs also requires consistent judgment, and misclassification can distort profitability reports. Additionally, the administrative burden of maintaining separate detailed records for each contract is considerable, particularly for contractors managing many projects simultaneously.
