Every time materials are moved from a store to a production floor, a simple but critical question arises: at what price should those materials be recorded? The same fertilizer, seed batch, or raw input may have been purchased multiple times at different prices. Why material issue valuation matters
When a business purchases the same material at different prices across multiple consignments, it cannot simply pick a random price to record the cost of each issue. The method chosen determines the cost of goods sold (COGS), the value of closing inventory on the balance sheet, and ultimately the reported profit figure. Inventory valuation directly impacts gross profit, taxable income, and how accurately a business reflects its financial health. Importantly, accounting standards require that a business apply its chosen method consistently – switching methods from year to year is not permitted without formal disclosure and justification.
The four primary methods used for valuing material issues are the Specific Price Method, First-In First-Out (FIFO), Last-In First-Out (LIFO), and the Average Price Methods (simple and weighted). Each has its own logic, advantages, and limitations depending on the nature of the business and the market environment.
Specific price method
The specific price method – also called the identified or specified price method – is the most direct approach. Each batch of materials is tagged with its actual purchase price, and when those materials are issued to production, they are charged at that exact cost. This method is applied when materials can be clearly identified with a particular purchase lot or when they are procured specifically for a defined job or order.
It works best for high-value, unique, or low-volume items – such as specialty chemicals, precision components, or specific seed varieties procured for a contract farming project. The method offers maximum accuracy since it reflects the true cost of materials actually used. However, its application is limited. For businesses handling large volumes of interchangeable materials, tracking each batch individually becomes impractical and administratively burdensome. It is also not suitable when prices fluctuate frequently across many small purchases.
First-in first-out (FIFO) method
FIFO operates on the assumption that materials purchased first are also issued first. The oldest stock in the stores ledger is consumed before newer stock, which means material issues are costed at the earliest purchase prices, while the remaining closing inventory is valued at the most recent prices.
Consider a simple example: a farm input supplier purchases 500 kg of urea at โน20/kg in October, then 300 kg at โน23/kg in November. When 600 kg is issued in December under FIFO, the cost is calculated as: 500 kg ร โน20 + 100 kg ร โน23 = โน10,000 + โน2,300 = โน12,300. The remaining 200 kg is carried in inventory at the November price of โน23/kg.
Advantages of FIFO
FIFO is widely regarded as logical and realistic because it aligns with how most physical stock naturally moves – older materials are used before newer ones, reducing the risk of spoilage or obsolescence. The closing inventory under FIFO reflects the most recent purchase prices, giving a balance sheet that closely approximates current replacement cost. The method is also accepted by tax authorities and recommended under IAS 2 (International Accounting Standard for inventories).
Limitations of FIFO
The key drawback of FIFO is that during periods of rising prices, the cost of production is based on older, cheaper prices. This understates current production costs and overstates profits, which can lead to higher tax obligations. In inflationary environments, the mismatch between older cost prices in COGS and current revenue figures can distort margin analysis. Comparing costs across different production batches also becomes more complex when multiple purchase lots are in play simultaneously.
Last-in first-out (LIFO) method
LIFO works on the opposite assumption – the most recently purchased materials are issued first. This means the latest (and typically highest, during inflation) purchase prices are charged to production, while the oldest stock remains in closing inventory at historical, lower prices.
Using the same example: the supplier issues 600 kg under LIFO – 300 kg at โน23/kg (November batch) + 300 kg at โน20/kg (October batch) = โน6,900 + โน6,000 = โน12,900. The higher cost is charged to production compared to FIFO, leaving older stock on the balance sheet at lower values.
Advantages of LIFO
LIFO provides a better matching of current costs with current revenues, particularly in inflationary environments. By charging the most recent (higher) prices to production, it reflects a more realistic picture of what it actually costs to produce today. It also typically results in lower reported profits and therefore lower tax obligations during inflationary periods – a significant practical advantage for many businesses. LIFO is also known as the replacement cost method, since it applies prices closest to what a business would pay to restock the same material today.
Limitations of LIFO
The most significant limitation of LIFO is its non-acceptance under IFRS (International Financial Reporting Standards). IFRS does not permit LIFO, which means any business operating internationally or reporting under global accounting standards cannot use this method. LIFO is mainly used in the United States under GAAP (Generally Accepted Accounting Principles). Additionally, since older stock is never consumed under LIFO, inventory can become obsolete over time, and the closing inventory figure on the balance sheet can be significantly understated compared to current market values.
Average price methods
Average price methods resolve the pricing dilemma by calculating a cost average across all available stock, rather than tracking which specific batch was issued. These methods are particularly suited for businesses dealing with large volumes of homogeneous materials that cannot easily be differentiated by purchase lot – such as bulk grains, fertilizers, or aggregates.
Simple average method
The simple average method calculates the arithmetic mean of all unit purchase prices during a period, without considering the quantities purchased in each lot. For example, if cement was purchased at โน500, โน520, and โน540 per bag across three consignments, the simple average price would be (โน500 + โน520 + โน540) รท 3 = โน520 per bag, and all issues during that period are valued at this price.
While easy to calculate, this method can produce inaccurate results when purchase quantities vary significantly across lots. A small batch purchased at a very high price would carry the same weight as a large batch purchased cheaply, distorting the true average cost. The simple average method is best used when prices are relatively stable and purchase quantities are roughly equal.
Weighted average method
The weighted average method (also known as the Weighted Average Cost or AVCO method) is more sophisticated and widely used. It calculates average cost by dividing the total value of all available inventory by the total number of units available, giving proportional weight to each purchase based on its quantity.
For example, if a business holds 100 units valued at โน5,000 and then receives 200 more units worth โน12,000, the weighted average cost per unit = (โน5,000 + โน12,000) รท (100 + 200) = โน17,000 รท 300 = โน56.67 per unit. All subsequent issues are valued at this rate until the next purchase changes the calculation.
The weighted average method logically recognizes that identical items purchased at different times have equal value and should be pooled together. It smooths out price fluctuations, stabilizes reported profits, and is accepted by tax authorities and IAS 2. It is also easier to integrate into computerized inventory management systems. The main trade-off is that it can obscure specific cost variations – if a business needs to know whether a sudden spike in input prices has affected production costs, the weighted average will absorb and mask that change within the broader average.
Comparing the methods: impact on financial outcomes
The choice of valuation method can produce meaningfully different financial outcomes from identical physical inventory movements. During inflation, FIFO produces the lowest COGS and the highest net income, LIFO produces the highest COGS and the lowest net income, and the weighted average method produces results that fall between the two. This has real consequences for tax planning, investor reporting, and business performance assessment.
From an international compliance perspective, only FIFO and the weighted average methods are universally accepted. Under IFRS (IAS 2), LIFO is prohibited entirely, making it unavailable to most businesses outside the United States. A business that operates globally or seeks international investment must structure its inventory valuation around FIFO or average cost methods.
How to choose the right method
The selection of a valuation method should not be arbitrary. Several practical factors influence the right choice for any given business:
Nature of materials: Perishable or time-sensitive materials naturally suit FIFO, where older stock is consumed first. Non-perishable bulk materials are better managed under average methods. Price volatility: In a stable price environment, any method produces similar results. In inflationary conditions, LIFO offers tax advantages (where permitted), while FIFO inflates reported profits. Regulatory environment: Businesses following IFRS cannot use LIFO. Those under US GAAP have more flexibility but must apply their chosen method consistently. Administrative capacity: The specific price method demands detailed individual tracking, which is only feasible for low-volume or high-value items. High-volume operations benefit from the simplicity of weighted average. Tax considerations: If costs are expected to rise continuously, LIFO typically provides the largest tax deduction – but this advantage must be weighed against IFRS restrictions and balance sheet implications.
Ultimately, the goal is to select a method that accurately reflects the cost of materials consumed, supports consistent financial reporting, and aligns with legal requirements. Once adopted, the method must be applied uniformly across reporting periods. Any change requires formal disclosure and can significantly alter reported profits and asset values.
